What exactly is the problem here?

Software flow control was discussed recently - search for XON or XOFF.
It's not terribly reliable, but you shouldn't need it with decent buffering & interrupt-driven serial IO at 9600 baud or so.

Probably a better solution is to use a self-paced protocol (ie, some sort of command/response message/acknowledge scheme) which inherently removes the need for flow control
