Once I had a similar episode using another off brand compiler (in the '51 world IAR is considered an off brand) and it turned out that the compiler did not put the necessary information into the debugging file in the way the emulator expected. Eventually the ICE manufacturer (CEIBO) made a converter program for the .hex files and it worked.

With Keil (the benchmark '51 compiler) there was no such problems.
