The CLK needs to be from a stable source, like an oscillator. Depending on your 8051 derivative, you could use the oscillator output from the processor to derive the CLK or use a seperate oscillator just for the HCTL-2020 chip.
The HCTL-2020 uses the clock to detect the "real" edges coming from the encoder.
